Hobby vs Business Classification

The purpose of this post is to discuss the difference between the classification of a hobby vs a business for U.S. income tax purposes. The classification is going to largely depend on how the activity is conducted. Specifically, the IRS looks at the following criteria to determine if the activity conducted by the taxpayer constitutes a business or a hobby:

  1. Whether the activity was conducted in a businesslike manner;
  2. Whether an appropriate amount of time and effort was invested to make the activity profitable;
  3. Whether the taxpayer depends on the activity for their livelihood;
  4. Whether losses from the activity are due to circumstances beyond the taxpayers control or are attributed to the normal startup phase of the business;
  5. Whether the taxpayer adjusts their methodology to improve profitability;
  6. Whether the taxpayer has the knowledge necessary to carry on the activity as a successful business;
  7. Whether the taxpayer was successful in making a profit in similar activities in the past;
  8. Whether the activity makes a profit in some years; and
  9. Whether a future profit can be expected.

Both hobby and business income (assuming disregarded income) would be reported on an individual's income tax return. Whereas business income and expenses would flow through schedule C and be subject to self employment taxes, hobby income would be reported directly on the face of the 1040 while hobby expenses would flow through schedule A and only be deductible to the extent that itemized deductions exceed the standard deduction. Additionally, hobby expenses generally cannot exceed hobby income. Both types of expenses must be ordinary and necessary for conducting the business activity and not personal.

and i think,The Internal Revenue Service reminds taxpayers to follow appropriate guidelines when determining whether an activity is a business or a hobby, an activity not engaged in for profit.

Profit motive is definitely one of the determining factors as evidenced by the criteria outlined above.

if we have to choose between the hobby with the business, surely these two will make us dizzy to choose, if we choose a hobby course we will lose business whereas if we choose a business then we will not be able to run a hobby. these two are indeed difficult to determine for us to select.

Thanks, but it's not so much a selection as much as it is a determination. The classification is dependent upon the facts and circumstances surrounding the business; it is not a choice made by the taxpayer.

Hobbies are for love, business for profit. But when the two meet it is an enriched love affair!
