  • Introduction

An essential part of the cryptocurrency ecosystem, stablecoins work to reduce the volatility of more well funded cryptocurrencies like Ethereum and Bitcoin.

An emerging type of stablecoins is created, called algorithmic stablecoins and this is gaining popularity, despite the fact that many stablecoins still rely on traditional collateral like fiat money or commodities.

In this article , we will delves into the inner workings of algorithmic stablecoins, studying their benefits, disadvantages, and the possible effects on the larger financial scale.


Comparing Algorithmic and Traditional Stablecoins


1, Traditional Stablecoins:

Traditional stablecoins, like USD Coin (USDC) and Tether (USDT), are usually correlated with foreign assets, such as the US dollar.

These stablecoins maintain stability by using a centralized processes or by keeping reserves of the pegged asset in a bank account.

2, Stablecoins using Algorithms:

To maintain price stability, algorithmic stablecoins, on the other hand, rely on integrated algorithms and smart contracts.

These stablecoins uses pre-programmed procedures to dynamically control their token supply rather than keeping collateral in the form of outside assets.


Algorithmic Stablecoin Mechanisms


1. Seigniorage Shares:

The idea of seigniorage shares is normally the foundation of algorithmic stablecoins, New tokens are created and sold when the stablecoin's price falls below the required level.

On the other hand, tokens are burned to reduce the supply when the price surpasses the requirements as well. A percentage of the transaction fees is paid to holders of seigniorage shares, and this serves as an incentive rewards to them.

2. Curves of Bonding:

Another essential idea in algorithmic stablecoins, bonding curves show how token supply and price are related.

A predetermined curve determines how much each token costs as more are printed. This guarantees that buying tokens at a discount and selling them at a premium price to add to the price stability.

3. Methodological Modifications:

Algorithmic stablecoins have systems in place to dynamically modify the token supply.

Price deviations from the peg, imbalances in supply and demand, external price inputs from oracles, and other parameters set by algorithms can all cause these modifications, and this serves as a great idea in the concept of algorithm stablecoins.


Advantages of Algorithmic Stablecoins


1. Decentralized systems:

Compared to traditional stablecoins, which normally depends on centralized custodians for collateral management, algorithmic stablecoins often function in a more decentralized method.

This is mostly in correlation with the fundamentals of decentralization in the cryptocurrency system.

2. Independence on Collateral:

Because algorithmic stablecoins don't need outside collateral, they depend less on traditional financial assets.

This would lead to more adaptability and creative opportunities for the stablecoin market.

3. Monetary System Programmable:

Algorithmic stablecoins' programmable structure enables dynamic monetary policy changes.

This flexibility can easily handle the shifting market conditions and help in maintaining the coin's value.

4. Rewarding Systems:

Bonding curves and seigniorage shares give users built-in incentive rewards experience.

Individuals who have the seigniorage shares are directly motivated to ensure the stability and prosperity of the algorithmic through the incentives reward.

A promising new concept in the fight for stability in the volatile cryptocurrency market has been shown by the algorithmic stablecoins.

Although they have particular disadvantages which shall be discussed later and difficulties as well, but their decentralized nature and smart contracts algorithms have the power to completely change the way stable value is produced in the cryptocurrency space.
